Installing to an external drive is not recommended due to its running slower and Windows may not always be able to correctly read the registry entries when its installed on an external drive.

You CAN install the games on the external hard drive by choosing Advanced in the installer but the portion that goes on the boot drive (usually C drive) in My Documents MUST remain on the boot drive in My Documents. That's where all of your store content, CC, saves and other user data go.

If you are referring to a USB 2.0, I would not do it because of the data transfer rate 480 mbps(too slow), USB 3.0, eSATA or even Thunderbolt is possible. USB 3.0 you can get up to 5 Gbps, eSATA under 5 Gbps and Thunderbolt 10 Gbps. I do not play Sims 3 off my external drives but I do with my some of my other games.

I know it has been a while since anyone responded, but I finally figured out how to install it, as I had the same dilemma. If you or anyone else still needs the help, here are instructions!
I used a 2TB internal (turned external by enclosure) hard drive that connects via USB.
Before installing anything, I made a folder on the hard drive named Electronic Arts. Inside that folder, I made a folder for the base game and each expansion/stuff pack, so I had a place to install all the files.
When you have all the folders, run the disk that you are planning to install, and follow these steps:
    1. AutoRun the disk (accept the liscense/terms and enter the serial number.)
    2. When it asks you to choose an installation method, choose Custom, and click next.
    3. Use the browse button to navigate to your hard drive. The path should be similar to this: Computer > Hard Drive (that you are planning on installing the games on) > Electronic Arts > The Sims 3
    and click next.
4.Check both boxes that come up: Start Menu Items & Desktop Shortcut and click next.
    4. Click Install and wait..
    5. Leave the box checked to install the EA Download Manager (if you don't already have it installed.)
    6. Uncheck the box to view the Readme file.
    7. Run the game by double clicking on the icon, and wait for the launcher to load.
    8. Press play!

    WARNING!

YOU HAVE TO RUN THE BASE GAME BEFORE INSTALLING ANY EXPANSION/STUFF PACKS, as it creates files in your 'My Documents' that are essential.
For any additional expansions/stuff packs, create the necessary game folder to install the files, (an example would be,
Computer > Hard Drive > Electronic Arts > The Sims 3 World Adventures)
and repeat steps 1-8, being sure to run the game each time.
    I hope this helps!

if I where you I would keep The Sims 3 game and all expansion packs on the main drive and change your my documents folder settings to the external hard drive. This way the game can use the internal drive to load properly and you can make sure your saved games can be easily recovered in case of a internal drive crash. I can't remember how you change your my documents settings, but I am pretty sure its really easy to figure out as some places your default directory is on a special network drive so it is possible to change those locations.
Edit Note: If you change your my document directory to a external hard drive Sims 3 will complain about not being able to access my document directory if you try to run the game when the drive is off or not plugged in.

You can move the My Documents folder off the system drive. This is commonly done in a business environment where many system folders/files are on the file server and not on the local computer. I DO NOT RECOMMEND THIS FOR A CONSUMER COMPUTER! The reason I say this is when something goes wrong you don't have a data processing department to call to fix it.
Having said that here is how you make a symbolic link:
First move the entire The Sims 3 folder to where you want.
For example in Sims3. Do not leave a The Sims 3 folder
behind, if it is there the next step will fail.
Next open a command console with admin rights (UAC):
    1. Click the Start button
    2. Type CMD in the Start Search box
    3. Press and hold down [Ctrl]+[Shift]+[Enter]
    Type mklink /J 'C:UsersyouDocumentsElectronic ArtsThe
    Sims 3' Sims3
This will make a junction (symbolic hard link) to Sims3
from the original location. It will recreate the folder you
moved in the first step, but now as a symbolic link.
Think of this as a folder level shortcut.
Windows and all programs will think the files are still in
documents, but in reality they will be in Sims3 now.
If you already moved My Documents, use the new path
    instead of the C:Users location.
This should work in Windows 8 but have not tested it. Some people have reported trouble implementing this - You need a cmd window w/ administrator rights!
If you are that low on free space on your system drive, a cleaner way to solve the problem is to get a lager hard drive and image your old hard drive to the new one. USB hard drives are great for music, video, and other data files but when you start moving system files you can have problems. One problem I run into is startup time for external devices. External devices usually sleep after some time and when accessed may take some time to come online. This could lead to an error.

I do not work for EA nor do I have any association with EA. I am a gamer helping other gamers.

From everything I have read one will run into bigger problems installing the game to a different drive simply because one cannot count on EA patches and add-on installations to install correctly. I have read people having even bigger problem when Origin is involved. Further, EA doesn't promise to support games that aren't installed to anything other than the default installation path. So do so at your own risk.
It is a shame this is so because with the advent of affordable small sized SSD's it becomes very compelling to want to run Windows OS from a small SSD and put everything else - programs and data - on the larger and slower mechanical hard drives.
I wouldn't advise people with really small system drives to run The Sims games for the above mentioned reason although it is possible to install to another drive if you know what you are doing and able to tackle problems that arise when patching and adding on expansions.
For that reason I designed my system to have a large enough system drive for both the OS and most game programs and then added another mechanical drive for data storage. No Windows OS wants the User Profile folders moved off the System drive (they should remains on the same drive as the OS) but it is quite possible to move the user Documents, Music, Pictures, Videos, Downloads etc off onto a secondary drive. You can use *****7's symbolic link instructions or you can read Ed Bott's articles:
    http://www.zdnet.com/dont-move-your-windows-user-profiles-folder-to-another-drive-7000022142/
    http://www.zdnet.com/blog/bott/windows-7-and-ssds-cutting-your-system-drive-down-to-size_p2/2941
The instructions for moving the above mentioned folders are for Windows 7 but Bott states that the same mechanism works for Windows 8. One just needs to open up the Properties on the folder that is to be moved and select the location tab. It works best if you create the folders you want your documents to be moved to first.
I have a working Windows 7 system that runs The Sims 3 game just fine with My Documents moved to my secondary HDD. It is completely transparent to the game and the game finds Documents->Electronic Arts->The Sims 3 folder with no issues.
